The EU Council updated the VAT Directive in December 2021, modifying Annex III to allow member states to apply reduced VAT rates as low as 5% on digital services and goods deemed essential for economic transformation, environmental sustainability, and public health.

New categories for reduced VAT

The updated EU list now includes digital services previously ineligible for reduced rates, such as internet access and live streaming of cultural and sporting events. Member states also gained the option to reduce VAT on personal protective equipment, masks, certain medical devices, accessibility aids for disabled persons, absorbent hygiene products, and books, newspapers, and periodicals.

The framework allows EU member states to apply two reduced rates down to a minimum of 5% across up to 24 categories, with the possibility of even lower rates or exemptions for up to seven categories covering basic needs such as food and pharmaceuticals. Standard VAT rates across the bloc remain set at a minimum of 15%.

Sustainability and fossil fuel exemptions

In alignment with climate priorities, the Council approved the elimination of VAT exemptions and reductions for fossil fuels beginning 1 January 2030. Exemptions for chemical fertilizers and pesticides will end by 1 January 2032 to allow small agricultural businesses time to adapt. Conversely, eco-friendly goods and services now eligible for reduced VAT include solar panels, electric bicycles, waste recycling services, and ecological heating systems.

The updated rules aim to harmonize VAT treatment across member states while maintaining flexibility for each country to select which goods and services from the expanded list receive preferential rates. The European Parliament was scheduled for consultation on the final text by March 2022.
